## Question

Explain the economic system.

## Short answer

An economic system determines what, how, and for whom to produce using scarce resources. The three main types are capitalist (market-based), socialist (planned), and mixed economy (combining private and public sectors, as in Nepal).

## Answer

An economic system is the organised arrangement by which a society uses its scarce resources (land, labour, capital, enterprise) to answer the basic questions: **what** to produce, **how** to produce, and **for whom** to produce. It sets the rules of ownership, production, exchange and distribution.

#### Types of economic system
**1. Capitalistic (market) economy**
- Private ownership of the means of production; freedom of enterprise and choice.
- Profit motive, competition, and price mechanism (demand and supply) allocate resources.
- Merits: efficiency, innovation, consumer choice. Demerits: inequality, monopoly, neglect of public needs.

**2. Socialistic (planned) economy**
- State owns and controls the main resources; a central planning authority takes decisions.
- Aim is social welfare, equal distribution and full employment.
- Merits: equity and planned growth. Demerits: low incentive and efficiency, little choice.

**3. Mixed economy**
- Private and public sectors work together; the government regulates and runs strategic industries while private enterprise exists. Nepal, India and most countries follow this.

| Basis | Capitalistic | Socialistic | Mixed |
|---|---|---|---|
| Ownership | Private | State | Both |
| Motive | Profit | Social welfare | Profit and welfare |
| Decisions by | Market | Planners | Market and planners |
| Inequality | High | Low | Moderate |

#### Importance for engineers
The system decides the demand, prices, taxes and policy under which a project is evaluated; for example, public projects in a mixed economy are judged by benefit-cost analysis while private ones are judged by profit.

The answer's key points as multiple-choice questions, with the correct option and why.

1. Which questions does an economic system answer?
   A. What, how and for whom to produce
   B. When, where and by whom to sell
   C. How much tax, how much debt and how much trade
   D. Who owns, who pays and who lends
Answer: A. The three basic problems of scarce resources are what, how and for whom. (Key point: Basic questions)

2. What allocates resources in a capitalistic economy?
   A. A central planning authority
   B. The price mechanism of demand and supply driven by profit motive and competition
   C. State ownership of main resources
   D. Equal distribution decided by government
Answer: B. Capitalism uses private ownership and market prices. (Key point: Capitalistic economy)

3. Which describes a mixed economy such as Nepal's?
   A. All resources owned by the state
   B. No government role in production
   C. Private and public sectors work together; government regulates and runs strategic industries
   D. Only private enterprise with no regulation
Answer: C. A mixed economy combines market and planning. (Key point: Mixed economy)

4. Why does the system matter to engineers?
   A. It decides the material strength of structures
   B. It fixes the design life of all projects
   C. It sets safety factors
   D. It decides prices, taxes and policy under which a project is evaluated, e.g. public projects judged by benefit-cost, private by profit
Answer: D. The system sets the evaluation framework for projects. (Key point: Engineer's relevance)
