## Question

Write a short note on advantages of payback period.

## Short answer

Payback period advantages: simple calculation, measures liquidity and risk exposure, quick screening tool, requires minimal data, favors early certain cash flows. Discounted payback adds time value of money. Limitations: ignores post-payback cash flows and simple form ignores time value.

## Answer

The payback period is the time needed for the net cash inflows of a project to recover the initial investment. Simple payback = I / annual net inflow (for uniform inflows); for uneven inflows, add the cumulative inflows until they equal I. A project is accepted if its payback is less than the maximum acceptable period.

#### Advantages
1. **Simple and fast.** Easy to calculate and to understand, even without much financial training.
2. **Measures liquidity.** It shows how soon the invested money comes back, important when cash is scarce.
3. **Handles risk and uncertainty.** A short payback means less exposure to future uncertainty, obsolescence and political or market change. It is useful for risky or fast-changing industries (electronics, software).
4. **Quick screening tool.** Many proposals can be ranked and rejected rapidly before a detailed analysis (PW, IRR).
5. **Needs little data.** Only the investment and the annual net inflows are needed; no MARR or exact project life is required (for the simple form).
6. **Favours early cash flows,** which are more certain than distant ones.
7. **Discounted payback** also accounts for the time value of money while keeping these benefits.

#### Limitation to keep in mind
It ignores cash flows after the payback period and, in the simple form, the time value of money, so it should support, not replace, PW or IRR analysis.

Example: a Rs 6,00,000 machine with net saving of Rs 2,00,000 per year has payback 3 years.

The answer's key points as multiple-choice questions, with the correct option and why.

1. What does the simple payback period measure?
   A. Total profit over the whole life
   B. Time for net inflows to recover the initial investment
   C. Rate at which PW becomes zero
   D. Ratio of benefits to costs
Answer: B. Payback is the time taken for cumulative net inflows to equal the initial investment. (Key point: Payback meaning)

2. Why is payback useful for risky or fast-changing industries?
   A. It counts cash flows after payback
   B. It needs the exact MARR
   C. It gives the exact IRR
   D. A short payback reduces exposure to uncertainty and obsolescence
Answer: D. Money returned quickly is less exposed to future uncertainty, obsolescence and market change. (Key point: Risk advantage)

3. Which is true of the simple payback method's data needs?
   A. Needs only investment and annual net inflows
   B. Needs a full probability distribution
   C. Needs the salvage value at each year
   D. Needs MARR and exact project life
Answer: A. Simple payback needs only the investment and annual net inflows; no MARR or exact life. (Key point: Data requirement)

4. What is the main limitation to keep in mind?
   A. It overstates liquidity
   B. It is too complicated
   C. It cannot be used for screening
   D. It ignores cash flows after payback and (in simple form) time value of money
Answer: D. Ignoring later flows and time value means it should support, not replace, PW or IRR. (Key point: Limitation)
